Relative Strength Index (RSI)
What is it?
The Relative Strength Index (RSI) is an extremely useful oscillating momentum indicator that was developed by J. Welles Wilder and is one of the most widely used indicators in technical analysis. The RSI was first introduced in J. Welles Wilder's book, New Concepts in Technical Trading Systems of 1978. It compares the magnitude of a security's recent gains to the magnitude its recent losses to determine overbought and oversold conditions.
How is it calculated?
RSI is calculated in two steps. First the Relative Strength (RS) is determined by dividing the average gains over the look back period by the average loss over the look back period. However, these are not true averages as they are divided by the look back period. The following formula is used to determine the RS:
RS = ( ( Sum of gain in price + Gain this bar ) / n ) / ( ( Sum of loss in price + Loss this bar ) / n )
where: n is the look back period; the sum of gain in price is calculated over n - 1 periods (one less than the look back period) and the sum of loss in price is also calculated over n - 1 periods.
The second step binds the RS to a range of 0 to 100 and produces the RSI. The formula for the second step is:
RSI = 100 - 100 / ( 1 - RS )
The default period, as suggested by Wilder, is 14 though some traders prefer using an 8-period RSI on intraday time frames, while others prefer using a 28-period RSI.
Peculiarities of the RSI
As the RSI is constrained to move between 0 and 100, movement of the RSI is not directly proportional to price action. When the RSI is around the 50 level, small price movements can cause large movements in the RSI; and as the RSI approaches its extremes, increasingly larger price movements are required to move the RSI.
An RSI with a very short look back period is very volatile and will move from extreme highs to extreme lows and back again in very quick succession, generating contradicting signals is quick succession. Also, in markets that are not open 24 hours a day, any opening gap at the start of a session would have a large impact on the RSI reading when the look back period is very short.
Also, in flat, sideways markets, the RSI will generate signals while the price lacks momentum and hardly moves.
How is it used?
The classic way
In the classic view, a security is thought to be overbought when its RSI reading is above 70 and oversold when its RSI reading falls below 30. This makes it a good indicator for mean-reversion systems. Wilder recommended using the 70 and 30 levels as overbought and oversold levels respectively. When the RSI moves up over the 30 line it is considered a possible bullish reversal while a move down below the 70 line is considered a possible bearish reversal.
When the RSI is above 70 it is a potential exit signal if you are in a long position and when it is below 30 it is a potential exit signal if you are in a short position. Some traders use extreme readings for entry points in the direction of the long-term trend. Thus, if the long-term trend is bullish, then you'd wait for the RSI to reach oversold territory, which would be a potential entry point for a long position. Conversely, if the long-term trend is bearish, then overbought conditions could be a potential point to short the security.
Buy and sell signals can also be generated by positive or negative divergence between the RSI and the security.
A cross over the centerline of RSI, i.e., a cross over 50 can also serve as confirmation of a bullish signal, when the RSI moves above 50; or a bearish signal when the RSI moves below 50.
And then there are failure swings, which occur when the RSI crosses down the 70 level and rebounds back up but fails to reach the previous high reading. The low point made when the RSI rebounded is considered a potential short entry point when the RSI moves below this level. Conversely, when the RSI crosses up over the 30 level and rebounds back down but fails to move as low as the previous low reading, it is a failure swing. The peak made when the RSI rebounded is considered a potential long entry point when the RSI moves above this level.
Due to the nature of the RSI and its constraints between 0 and 100, the movement of the RSI is not directly proportional to the price movement. This makes divergence between the RSI and the price movement quite common and rather unreliable, especially when the RSI reaches its extreme levels. Many traders, such as Andrew Cardwell, have therefore seen divergence as a potential entry point in the direction of the trend rather than against the trend as is the case in the classic interpretation of the RSI.
Later day traders have also noticed that the RSI range from overbought to oversold shifts during bullish and bearish phases of the market. Often in bullish markets the RSI will fail to reach the oversold 30 level while exceeding the overbought 70. This has prompted the suggestion that the range be increased by 10 points to the 40 to 80 levels during a bull phase. Similarly, during the bear phase, the levels should be decreased by 10 points to the 20 to 60 levels. Constance Brown has taken this suggestion one step further by suggesting that the extreme readings on the RSI during the bear phase and extreme reading during the bull phase rather than a fixed numbers should be used to determine the oversold and overbought levels.
